A cutout is simply a path for air to exit the exhaust before the muffler. This is done by putting a bypass pipe somewhere in the exhaust, like right after the headers or after the cat, but always before the muffler. Yes they do increase horsepower, but it depends on what car. On my LT1's i've always got good gains without hurting the low-end too much, but on my old '98 LS1 I gained horsepower but loss a little to much on the bottom for my liking.
